One of the groomsmen is in Iraq and won't be home in time for the wedding. His is missed terribly and the groom really wants to have something in his place. We have talked about a plain candleabra that holds a pillar candle or putting flag in his place. Is there proper etiquette for this situation? Would either suggest be ok or is there something else that would be better?

Either would be fine as there is no etiquette involved here. There just shouldn't be too much focus on it to where it takes away from the wedding.

If this is a religious ceremony, can you ask the clergy person to say a special prayer for your missing groomsman? A mention in the wedding program is nice too.
As Rebecca said, try to make the mention small, or activity short, so that you feel he's been included but you don't bring everyone down.
