Let me begin by saying that I abhor the typical wedding music like 70's funk, disco, etc. My fiance and I are not at all big on dancing period, and I believe most of our guests will not feel like "boogeying" either.
Is it acceptable to have more mellow, maybe jazz-type music...almost like backgound music instead of the typical fare. Also, what are some suggestions for playing down (aka bypassing) the whole "first dance" custom so that guests don't feel as though something is missing?

Yes, it is acceptable to choose the music type you want. If you plan on having a DJ or live musician, be sure to hire one that specializes in the type of music you desire. Since you are not into dancing, consider hiring a DJ that provides a wireless microphone. Rather than doing a "dance", perhaps use that time to thank your guests for joining in your celebration and word it such as to help set the mood and expectation for the rest of the evening.
Jazz and other similar music provides an opportunity for guests to either mellow out or slow dance to great music. Often, special events such as yours provides a seldom had opportunity to dance and enjoy. Dancing on carpet is difficult at best, so you might consider providing a small dance floor for those guests who want to take advantage of the good music and party atmosphere.
